Question #1 – How to Calculate Preferred Return
To calculate the preferred return amount, multiply the total equity investment from limited partners by the preferred return percentage. If the preferred return is 8% and limited partners invested $1 million, the annual preferred return is $80,000 (0.08 * $1,000,000).
Preferred returns for an entire syndication can be calculated by multiplying the equity from the investor class by the preferred rate. For example, if $1 million is raised from investors to purchase a property, and the preferred rate is 6%, the annual preferred return would be $60,000.
"Two" means 2% of assets under management (AUM), and refers to the annual management fee charged by the hedge fund for managing assets. "Twenty" refers to the standard performance or incentive fee of 20% of profits made by the fund above a certain predefined benchmark.
A preferred return of 8% means the first 8% of distributions must first be paid to the investor, and any distributions above the 8% follows a split or waterfall as dictated by the operating agreement (be sure to always read this agreement very closely). For this example, we will call it a 75/25 split.
IRR is a metric that identifies to an investor the average annual compounded return they have realized from a real estate investment over time, expressed as a percentage. The preferred return is the first claim on free cash flow distributions.
If you have a preferred equity position, then you receive a preference in the return of your initial capital investment. In preferred equity investments, an investor gets their initial investment back along with a set percentage return on their investment before any of the other investors get a penny.
In practice, in a deal with a GP Catch-Up clause, the LP receives 100% of the property's cash flow until their preferred return hurdle is reached. Above the hurdle, the manager/General Partner receives 100% of the income and profits until they are “caught up” to their performance fee.
In a preferred return with GP catchup, once the preferred return hurdle is met, the GP receives all or most of the future profits until the GP catches up to its 20% carry amount, and after that the profits are split 80% to the LPs and 20% to the GP (for its normal carry).
What is a 50/50 catch up private equity?
So, a typical deal might be stated as “20% carry over an 8% pref with a 50% catchup”. This means that the partnership has to earn at least 8% return before the sponsor earns any carry. Above an 8% return, the sponsor gets half the profit (i.e. the catchup is 50%) until the ratio of profit split is 20% to sponsor.
A capital call is how a GP collects capital from their fund's LPs. GPs make a capital call when the fund needs more money. Capital calls usually happen when a fund plans to make a new investment or needs to pay expenses.
Called Capital = total amount of capital called by the GP and paid in to the fund by investors. This is also known as "drawn capital" or "paid-in capital."
Clawbacks in Private Equity
In private equity, it refers to the limited partners' right to reclaim part of the general partners' carried interest, in cases where subsequent losses mean the general partners received excess compensation. Clawbacks are calculated when a fund is liquidated.
